For example, leverage in traditional business context has the same meaning, which is the comparison between capital and equity. In other words, a company with high leverage indicates that its capital structure consists of larger debts compared to the capital obtained from investors, asset sales, or similar sources.
Leverage plays a crucial role in forex trading as it enables retail traders to participate in the forex market. Normally, to trade forex, traders require significant capital, but thanks to leverage, retail traders can participate with much smaller capital.
The amount of leverage offered by each broker usually varies. Some brokers provide leverage up to 1:200, meaning your capital will be multiplied by 200. While others can even offer leverage up to 1:3000, meaning your capital will be multiplied by 3000.
Some traders consider the level of leverage offered by a broker when choosing which one to use. With higher leverage, they can open larger trade volumes or multiple trades simultaneously, allowing them to potentially earn significant profits.
However, using high leverage comes with certain risks. For instance, while it allows you to open trades with larger volumes, it also increases the risk of your trades. So, not only the profit potential rises but also the risks.
Moreover, using excessive leverage, like 1:500 or 1:1000, is not beneficial. It won't improve your trading performance or make trading easier. Instead, high leverage may encourage you to open larger lot sizes, expecting big profits, which could lead to uncontrollable trading risks.
Actually, leverage of 1:100 or 1:200 is more than enough for forex trading. It prevents your trading risks from ballooning and ensures you don't use excessively small capital, making it difficult to implement ideal risk management.
